Cryptocurrency is a form of digital or virtual currency that's designed to use cryptography to effectively secure transactions. There is no central regulating authority for cryptocurrencies per se, which makes the systems they operate on more decentralized and secure than centralized networks.

When investors purchase crypto coins, the assets are often held in digital wallets. It's possible for wallets to become broken or lost over time. In this scenario, it would be nearly impossible for users to recover their coins without a seed phrase. Thus, a seed phrase allows investors to securely maintain their assets.

A seed phrase consists of 12 or 24 words that give you the data you need to recover your crypto wallet when you don’t have access to it. Designed to be used as a security measure for digital assets, popular wallets like Ledger, MetaMask and Exodus use these phrases.

Importance of Seed Phrases for Crypto Security

A seed phrase is highly important for crypto security because of its many applications. The phrase itself isn't needed whenever you wish to access your crypto wallet. Instead, it allows you to enable several different functionalities that make it easier for you to manage your crypto assets. The primary reason to use a seed phrase is to give your crypto wallet more security.

Crypto seed phrases have three applications::

If you need to switch your current crypto wallet to another application or device, you can use the phrase of your choice to access the wallet on a completely different device. Let's say you first installed your crypto wallet on your smartphone. The seed phrase allows you to enter the wallet on your desktop computer or tablet with relative ease.

It's also possible to generate a crypto wallet with your phrase. Whenever you're setting up a wallet, you'll be given the opportunity to create a phrase that consists of 12 or 24 words arranged in a specific order. Make sure you properly store this phrase to ensure no one else gains access to it.

If you lose your wallet or find that it's broken, you can claim your assets with your crypto seed phrase. There are many reasons why you might lose your wallet. For example, some owners accidentally delete a specific wallet application from their smartphone or desktop. There's also a chance that your hardware wallet or device will be stolen. Even if you lose your phone or computer, your crypto wallet can be restored on another device.

Among the most commonly used standards for these phrases is 

 (BIP39). Even though this standard was initially meant to be used with Bitcoin wallets, it has since become widely used across the entire crypto industry. When it comes to crypto wallets, BIP39 defines how wallets are supposed to generate their phrases. It also reinterprets every word for effective wallet recovery.

Before new private and public keys are made for a crypto investor, the wallet generates a phrase or asks the user to input one of their own. Once you've selected a phrase, the software will then convert the words into a binary seed consisting of a sequence of ones and zeros. This phrase is used to create a set of public address pairings and private keys.

While BIP39 is the most widely used standard, it's also possible to use 

 during this process. These standards are considered part of BIP39, and are designed to organize addresses in a tree structure. This allows for numerous key pairings and child pairings to be made. By utilizing this structure, you add an additional layer of security and privacy to your wallet when making transactions.

Once you've generated a wallet address, as well as additional private and public pairings, you won't need to use the recovery phrase to access your holdings. Instead, you'll be able to log in to your software or hardware wallet with a PIN or basic passcode when completing transactions. In this scenario, you're able to keep your private keys from being viewed by other people.

You can also benefit from the backup seed phrase if you happen to lose your device, which means that your phrase should be kept in a different location than your crypto wallet.

There are three separate techniques you can use to generate a crypto seed phrase, primarily with a crypto wallet. Proof of stake, or PoS, is a crypto consensus mechanism that helps process transactions, validate entries on the blockchain, and create new blocks while securing the blockchain.

PoS reduces the computational work required to verify blocks and transactions that keep the blockchain and its cryptocurrency secure. It changes how blocks are verified using the coin owners' machines. The owners put their coins up as collateral for the opportunity to validate blocks.

If a coin owner wants to become a validator, they must first stake a specific amount of coins. Ethereum users must stake 32 ETH to become a validator. Different PoS mechanisms use different methods for block validation. When it transitions to PoS, Ethereum will use

Proof of Stake (PoS) vs. Proof of Work (PoW)

With PoW, the probability of mining a block is determined competitively and is based on the size of the stake the person holds (i.e., the number of coins they possess).

With PoS, randomly selected miners are selected to validate transactions. The amount of computational work done by miners determines their probability of mining a block.

On a PoS blockchain, the block creator is selected by an algorithm based on users' stakes, rather than being determined by competition.

With PoS, the validator collects network transaction fees as a reward for completing a block.

PoS miners, on the other hand, can easily work with a standard server-grade unit. The only prerequisites they need to meet are securing a stake and building a reputation.

However, with PoS, it’s practically impossible for hackers to add a malicious block — as they would have to own 51% of all the cryptocurrency on the network to do so.

PoS systems, on the other hand, are less proven but much more cost- and energy-efficient than PoW systems.

Participants have to create and fund an Ethereum transaction when they open up a new channel. While the channel is open, off-chain transactions can occur. When users are ready to close the channel, they are charged again to process the transactions. 

The channel mechanism decreases the number of transactions processed on the Ethereum network and limits gas fees for opening and closing the channel. 

More specifically, payment channels are meant to transfer funds between users, and state channels are designed to create a fee-less conduit between two parties by locking up a portion of the blockchain. Because everything occurs within the sidechain channel between two participants, it’s a highly secure solution. But it lacks the ability to scale at higher volumes. 

Before diving into what is Arbitrum, we’ll first need to discuss rollups. Rollups have become one of the most popular contract-based scaling solutions for blockchain applications. Rollups scale the mainchain by essentially “rolling up” transactions into a batch, and validating them off-chain. By rolling up and compressing the data, rollups allow higher throughput, more speed, and lowered transaction costs. 

There are two main kinds of rollups: ZK (zero knowledge) and Optimistic Rollups.

, or “zero-knowledge scalable transparent arguments of knowledge,” to validate data and perform computations off-chain. The validity proof is attached to each data bundle while still having the ability to perform increased numbers of transactions. The 

 represents powerful security, since it’s publicly verifiable proof that something is true without having to reveal its state, what it is, and in what amount. 

Optimistic rollups limit on-chain computation by performing proof of confirmation only if a node suspects that a fraudulent transaction is occurring. By performing validity proofs only when fraud is suspected, optimistic rollups increase transaction speed and throughput even further. 

If you’ve ever wondered what is Arbitrum, it’s an advanced Optimistic Rollup that stores very little data on-chain for optimal scalability. Arbitrum is built on the Ethereum network and allows for up to 

 per second (TPS). That‘s faster than 

 (Consensus Layer) expectation of about 3,000 TPS. Arbitrum works with all Ethereum developer tools, including the 

 smart contract. Numerous integration options provide standard Ethereum front-end tooling for Arbitrum, making it easy to work with — and simple to build and deploy DApps. 

Now that you know what is Arbitrum, it’s now time to understand how it works. Arbitrum follows the off-chain Optimistic protocol managed by a contract on the Ethereum chain. In a nutshell, it works by validating transactions off-chain before sending confirmation back to the blockchain. Developers can create smart contracts 

, and then compile them into code that runs on the Arbitrum virtual machine. 

A Merkle tree organizes the state of the Arbitrum Virtual Machine so that the cryptographic hash value can be calculated. The hash is then stored on-chain so that the state can be fully confirmed and finalized. Only the hash values of the final state are stored on-chain. 

The state of the virtual machine is advanced when participants in an agreement propose a DA, or disputable assertion. The assertion says that the virtual machine will execute a certain amount when calculated. Each participant in the agreement needs to bet a deposit to ensure the assertion’s validity. 

If the DA is valid, the system will enter the new state. If the DA is invalid, it’s rejected by Arbitrum, and the state will not change.
